HOW THE DEFAULT WATERFALL WORKS

Because top-tier clearing members know their competitors will ultimately pay for a catastrophic failure, they face intense incentives to lobby the CCP to lower initial margin requirements to free up trading capital.
Furthermore, the “skin in the game” tranche is mathematically tiny compared to the mutualized fund. The private operators of the CCP extract massive, risk-free transaction fees during periods of calm, but they risk almost none of their own corporate equity during a collapse. This asymmetry effectively forces healthy clearing members to act as uncompensated insurance providers for the clearinghouse’s own inadequate risk models.
